I'd suggest that you use .png images, since they have the necessary transparency, and also read this:

Gimp if you use a PC, Pixen if you use a mac. (You can use Gimp, but pixen is a better program for sprite art, although it's mac-only.) I use photoshop, myself, but photoshop is grievously expensive for people just dabbling in this stuff.
