First of all, this is just a micro-ai for side 1, so it will only affect an ai controlling side 1. To rectify this, just create a micro-ai for sides 2-4 by changing to side=1,2,3,4 . I got this a while back. What this means is that one of your add-ons (most-likely one you are creating yourself or messing-with) lacks a terminating quote somewhere. Good luck finding it--make sure you check stderr.txt as well!

yes. I've won a few games a Northerners with naga-infiltration strikes. (granted the opponent put his L2 Thunderer leader in a forest with 30% defense, but still). I think the naga is fine how it is. Nagas are much better scouts/village grabbers than the mermen, but are much weaker. Neutral doesn't give them a TOD penalty, but neither does it give them an advantage. Nagas are best suited to infiltrate enemy waterways, not to attack from the water like the mermen. Think of Nagas like mer-saurians...

There is also a partially-complete WML Tutorial which would be helpful to the WML newcomer. Note that it is a work-in-progress and that some sections are more complete than others, but it does exist. The ReferenceWML page, while extremely helpful to those who already understand WML, can be confusing...
